The Laffer Curve
Can cutting a tax rate ever increase government revenue? The answer depends entirely on which side of the curve the economy is on.
Concept in One Line
Understand with a Bus Fare
A bus owner raises the fare. At first, total earnings rise. But if the fare becomes excessive, passengers stop travelling and earnings fall.
Two Ends at Zero, One Peak Between
What the Curve Actually Says
Why Can Revenue Fall at Very High Rates?
Less work and enterprise
People may reduce additional work, investment or business activity when the after-tax reward becomes too small.
Avoidance and evasion
Very high rates increase the incentive to shift income, exploit exemptions or hide taxable activity.
Informalisation
Transactions may move outside the formal economy, shrinking the measured and taxable base.
Capital and income shifting
Mobile investment and taxable income may move to lower-tax activities, periods or jurisdictions.
India: A Powerful Illustration, Not Proof
GST Rate Cuts: How to Read the Evidence
December 2025 growth
The honest interpretation
Headline GST collections grew, but much of the reported increase came from imports rather than stronger domestic collections. That is not enough to prove that rate cuts paid for themselves.
A proper test needs time and must separate rate changes from inflation, consumption, imports, compliance and broader economic growth.
What the Laffer Curve Does Not Tell Us
The exact peak
The curve establishes a possible turning point but does not say whether it is 30%, 50% or any other fixed rate.
One rate for every tax
Income tax, corporate tax, GST and excise affect behaviour differently. Each may have a different curve.
The best social tax rate
The revenue-maximising rate is not automatically fair, efficient or welfare-maximising.
Immediate results
Behaviour, investment and compliance adjust over time; short-run and long-run effects may differ.
Exam Traps
Wrong. A cut raises revenue only if the starting rate is beyond the revenue-maximising point and the behavioural response is strong enough.
Wrong. Textbook drawings are often symmetric for convenience. The actual peak is an empirical question.
The zero-revenue endpoint is a simplifying theoretical assumption; real systems may still collect some revenue because behaviour cannot adjust instantly or completely.
Wrong. Revenue can rise because of GDP growth, inflation, better compliance, a broader base or administrative reforms.
20-Second Revision
Exam shortcut: If a statement says “always”, “any tax cut”, or “peak = 50%”, reject it.

B. On the falling side of the curve, a lower rate may expand economic activity and the declared tax base enough to increase total revenue.
